What Happened?

Netflix (NFLX) stock dropped nearly 5% on Friday after Wells Fargo downgraded the streamer and cut its price target.

Analyst Steven Cahall titled the report "Engagement Risk," pointing to worrying trends in viewer engagement.

He noted Netflix has been slipping in the Nielsen Gauge, and even its own top 100 titles saw a slight year-over-year decline in viewership.

Cahall's blunt take: "Netflix has lacked big original series & it's showing."

Wells Fargo suggests the engagement slowdown may partly stem from Netflix competing more directly with YouTube, pointing to the company's growing investment in video podcasts, creator deals, games, and other content beyond traditional TV series and films.

The bank says Netflix has options to fix this, but none of them are simple.

Those include rebooting content spending, which takes time to show results, licensing more third-party content, including live sports from companies like Fox or NBCUniversal, or pursuing M&A, especially after Netflix's talks with Warner Bros. reportedly fell through.

Cahall called this a "messier NFLX story" going forward.

To be fair, Wells Fargo also laid out where it could be wrong.

Content spending is at record levels, and Netflix has a track record of delivering surprise hits.

The international content slate is also harder to forecast and could be an upside surprise.

And Netflix's pricing power and margins could end up stronger than the bank currently expects, given how much value the service still offers compared to competitors.
