A Rare Quant Signal Just Flashed for Contrarian Options Traders in Home Depot Stock

For steady, if not boring investments, you'll be hard-pressed to find a better representative than Home Depot (HD). That's not to cast aspersions on HD stock but let's also be honest here — no one's treating the ticker as the next big thing. It's a dependable, low-beta security that historically doesn't offer too many fireworks. That's why its current position as a 72% Strong Sell might make it a contrarian target.

Since the start of the year, Home Depot stock is down almost 10%. In the trailing month, HD is on pace to lose 12%, which is quite remarkable. Understandably, the most persistent headwind recently has been the state of the economy — specifically the frozen housing market.

As Google Finance's summary sheet pointed out, tighter macro environments and high mortgage rates have kept the U.S. housing turnover market largely static. As such, this circumstance prevents homeowners from moving and severely dampens big-ticket, discretionary renovation projects.

However, it's also fair to acknowledge that the economy is also one of the primary catalysts for HD stock. Again, as Google Finance notes, even with less mobility within the housing sector, high mortgage rates mean homeowners are staying in their current houses longer and taking on smaller-scale repair and maintenance projects.

Fundamentally, then, HD stock is deadlocked. While there are clearly negative pressures brought on by the current economic paradigm, some of these nuances have presented unique positive opportunities for the home improvement giant.

Still, if you were to pit the pros and cons against each other, it's possible that the bulls will win out — but with realistic constraints on upside. Essentially, analysts will likely emphasize that the company has demonstrated that its business model is highly resilient to cyclical bottoms. This everyday relevance just might keep the lights on for Home Depot stock.

A Rare Quant Signal for HD Stock Flashes Conspicuously

While the fundamentals may feature a grinding battlefield, the technicals are decisively bearish. It's not just about the recent percentage losses that stick out. Rather, from a quantitative perspective, Home Depot stock has struggled from an order flow imbalance.

Getting down to it, HD stock has only managed to print two positive weekly candlesticks within the last 10 candlesticks. In other words, in the last two months, there have only been two weeks where the closing price on Friday was higher than the corresponding Monday's opening price.

How rare is this 2-8-D (2 up weeks, 8 down weeks, downward slope) quant sequence? Going back to January 2009, there have only been 13 instances (on a rolling basis). That's out of a total of 904 rolling 10-week sequences, meaning that this particular signal has only emerged 1.44% of the time during the last nearly two decades.

Of course, that by itself is an interesting factoid for Home Depot stock. What's really fascinating, though, is the statistical response following the emergence of this signal. By the end of the sixth week (roughly aligning with the Oct. 16 expiration date), the median forecast calls for HD rising about 4%.

If this pattern were to evolve as expected in the near future, an interesting dilemma for the debit trader emerges.

Some traders may opt for the 310/320 bull call spread expiring Oct. 16. Since the expected target is around $323, that would theoretically leave quite a bit of room for the triggering of the $320 second-leg strike. However, the maximum profit off the net debit of $610 would be only $390, a payout of just under 64%.

It comes down to the individual trader but that might not be exciting. No, what would really get speculators thinking is the 320/325 bull spread, which features a net debit of $195 and a maximum potential profit of $305, a payout of over 156%.

There's just one problem: it's a probabilistically unlikely trade.

Deciphering the Presuppositions Behind Home Depot Stock

Right now, Wall Street's options pricing mechanism pegs the probability of profit (for the 320/325 spread) at only 32.2%. That means few people believe that HD stock can merely break even at $321.95, let alone trigger full profitability at $325 on the Oct. 16 expiration date.

Making matters worse, a reverse-engineering of Barchart's Expected Move calculator reveals that the chance of Home Depot stock hitting $325 at expiration is only 29.16%. Basically, if you were to run this identical trade across multiple parallel universes, you would quickly blow up your portfolio. Almost certainly, then, most financial experts would steer you away from this trade.

But the bigger question is a meta one: where do these probabilities come from? They're based on a presupposition of what the future may look like. Specifically, the calculations assume that HD stock will undergo a random walk between now and the expiration date. However, I'm not sure if that presupposition is appropriate under the current circumstances.

As I mentioned earlier, Home Depot stock is structured in a 2-8-D sequence. With the order flow imbalance clearly biased toward the negative side, this reality should influence (or impose a bias) on the market. For example, contrarian investors are more likely to eyeball HD over a security that has enjoyed eight up weeks in the last weeks.

To me, this dynamic indicates nonrandom behavior. And while I can't scientifically prove it as a physical law of the market, we see based on historical data that there is a bullish tendency following this signal.

Concluding Remarks

To be completely transparent, the concept that HD stock will undergo a nonrandom walk is my own presupposition. It's also another presupposition that these discretized, quant sequences actually matter or have some statistical bearing. I'm assuming that they do but I could be proven wrong.

Ultimately, because no one has come up with a model to determine with absolute precision where a security may land next, we're left in the domain of probabilities. I'm just saying that if we were to switch our presuppositions, the risk that is commonly accepted on the Street may actually be underpriced relative to the new understanding.

Obviously, a new understanding does not necessarily mean the correct understanding. It's going to come down to which presupposition you find most compelling. If you believe in the nonrandom framework, then Home Depot stock could be intriguing.
