A retired public employee, call her Diane, sees a deposit hit her checking account in the fall that is roughly double her normal pension payment. Her monthly check has not changed in years, so the extra money reads like a long-overdue raise. She adjusts. A few expenses she had cut return to the monthly budget. Then January arrives, and the pension deposit drops back to its old amount.

Nothing was clawed back. Nothing was wrong. Diane had simply mistaken a one-time payment for a permanent increase. The surprise did not end there. The extra check also counted as income, which meant it could pull more of her Social Security benefits into taxable territory.

What the Extra Check Actually Was

Diane received what some state and municipal retirement systems call a supplemental payment or "13th check." These payments vary widely by pension system. Some depend on investment performance or available funding. Others require legislative, board or plan authorization. Eligibility, payment amounts and frequency can all differ.

What generally separates a supplemental payment from a pension COLA is permanence. A 13th check ordinarily does not increase the retiree's monthly pension base and is not guaranteed to return the following year. The payment did what it was designed to do. Diane treated it like something it was not.

Why It Was Not a COLA

A cost-of-living adjustment (COLA) raises a recurring benefit. Social Security's COLA, for example, is based on Q3 changes in the CPI for Urban Wage Earners and Clerical Workers. Once an adjustment takes effect, it becomes part of the benefit used for future payments. A supplemental pension check does not necessarily work that way. It may provide timely relief to retirees whose pension lacks an automatic COLA, but it remains one-time money unless the plan says otherwise.

That distinction controls what Diane can safely do with it. A permanent COLA can support a higher monthly expense. A 13th check cannot support anything that expects to be paid again in February.

How the Check Reached Her Social Security

The pension did not shrink Diane's Social Security check. It increased how much of that check the IRS could tax.

The calculation uses combined income: other adjusted gross income (AGI), tax-exempt interest and half of her Social Security benefits. Some benefits may become taxable above $25,000 for single filers and $32,000 for couples filing jointly. At $34,000 and $44,000, respectively, as much as 85% can enter taxable income. That does not mean the IRS takes 85%; the taxable share is taxed at the retiree's applicable rate.

Because pension income enters the calculation, a 13th check can push Diane across a threshold. Her Social Security deposit stayed the same. Its taxable share grew. A large enough payment could also raise her Medicare premiums two years later if it carries her across an IRMAA line, although that matters only when she is already close to one.

Give One-Time Money a One-Time Job

Diane does not need to return the check or be afraid to use it. She needs to match the lifespan of the money to the lifespan of the expense. Two approaches work:

  1. Direct it toward a one-time need, such as a dental bill, home repair, credit card balance or emergency reserve.

  2. Use it to prepay an expense that already exists, such as property taxes or an annual insurance premium.

What she should avoid is allowing a temporary deposit to raise her permanent spending. If an expense appears every month, the recurring pension and Social Security checks must be able to carry it without help from next fall. Before spending a supplemental payment, a retiree should determine whether it increases the pension base, whether another payment is guaranteed and how the additional income affects taxable Social Security. A COLA belongs in the monthly budget. A 13th check belongs on the balance sheet.
